TOXIC GAINS AHEAD
02/05/26 Prospero.ai Investing - 290th Edition (Mid-week)
I want to talk about a sector that is currently the “purple line at zero” of the industrial world. If you look at the recent earnings from commodity chemical giants like Dow and LyondellBasell, the surface-level picture is, frankly, pretty ugly. We’re talking about mixed revenues, headline net losses, and a narrative of “overcapacity” that has everyone looking for the nearest exit. Most investors are glancing at the scoreboard, seeing the losses, and assuming the game is already over. But that take is missing a massive, underdiscussed structural shift that’s happening right under our noses. Historically, when a sector like this, the literal building blocks of the global economy, sees its sentiment flatline while its actual fundamentals are doing something entirely different, a reckoning is coming. Not a reckoning of failure, but a reckoning of recovery. While the “backward-looking” crowd is obsessed with trailing losses, Big Money is starting to notice something else: these companies are printing cash at the bottom of the cycle. We’re seeing dividend yields in the 5-10% range and aggressive buybacks at what are clearly trough levels. It reminds me of those “late-stage” market shifts where everyone is so focused on the bad news in the rearview mirror that they don’t see the open road ahead.
The stealth capacity purge is the first thing people are missing. Everyone is talking about “too much supply,” but nobody is talking about how fast it’s disappearing. We are seeing a massive, disciplined rationalization of uneconomic plants, especially in Europe. The industry isn’t just sitting around waiting for things to get better; they are aggressively cutting the dead weight. When that capacity is gone, it doesn’t come back overnight. Furthermore, the inventory “empty tank” is reaching a critical point. Key end-markets like autos and packaging have been running on fumes, and channel stocks are incredibly lean. In this environment, any small spark of demand, whether from a rate cut or a bump in infrastructure spending, hits a supply chain that has no safety buffer left. That’s how you get a vertical move in margins while everyone else is still debating the “downcycle.” Ultimately, this creates an asymmetric setup. This is the ultimate “unloved” trade. Capital is currently hiding in high-multiple growth stocks, but we’re seeing early signs of a rotation back to foundational, cyclical players. When you can buy essential global materials at “recession” valuations while they’re still yielding 8%, you aren’t asking “how much lower can it go?” You’re asking “how much do I want to own when the cycle turns?”
The smart move here isn’t to panic because the headline was red; it’s to look at the cash resilience and realize that the floor is a lot higher than the market thinks. This is one of those times where being a little early on the “bottom” thesis could pay off massively when the rest of the market finally looks up and realizes the glut is gone. The “overcapacity” story is the consensus, and the consensus is usually the last to know when a cycle has bottomed. We’re moving from a supply glut to a value-led recovery phase, and the risk/reward has shifted dramatically in favor of the patient investor. Prospero becomes your best friend in these circumstances to distinguish between value trap and opportunity, especially in this market with more macro and broad market noise than ever.
